Excellent Long Term Returns

European retailers have had a tough time over the past five years, however this period separated the weak from the strong. One such company that has shot to the top is Sports Direct International (SDIPF.PK, SPD - LSE Ticker), the UK listed sports retailer has absorbed much of its failing competitors and looks to continue unhindered as it takes on Europe. Strong growth drivers combined with an improving macro outlook offers excellent long term potential for SPD.

SPD was founded in 1982 by Mike Ashley and since then has grown to be the UK's largest sports retailer operating out of over 395 stores. The group supplies a range of competitively priced sports and leisure equipment, clothing, footwear and accessories in a number of brands. The brand range supplied varies from third-party brands, from Adidas, Nike and Puma to group-owned brands such as, Dunlop, Slazenger and Lonsdale. Market saturation is increasing in the UK and as a result, SPD has expanded operations across Europe and now operates in 19 countries. As we look ahead, this offers an excellent area for SPD's future growth and given the strong business model and success in the UK, growth is expected to continue at a high rate.

The end of the fiscal year 2013 marked strong progress in SPD's expansion as group revenue rose 20.9% and reported earnings per share rose 46.1%. The strong growth in online revenue (52.1%) helped bolster earnings and now makes up 15% of total sports retail sales. Cash flow generation remains strong with cash flow totaling £114m for the year.

The groups business is split into four core segments following a number of key acquisitions during 2012; UK Sports Retail, International Retail, Premium Lifestyle and Brands. The chart shows the split of revenue to each segment.

The newest business segment, Premium Lifestyle, was primarily acquired from the administrators of fashion retailer Republic which added a further 114 stores to the portfolio.

Group Expansion: Brand and Retail Portfolios

The group's business model has helped secure the top spot in UK sports retailing and should help continue to expand the business both in the UK and internationally. The key principles circulate from Identify Opportunities (brand acquisitions and retail opportunities), Invest (store portfolio and employees), Develop (e-Commerce and product range), Promote (group-owned brands) and Achieve (targets and group returns). Offering a wide product range at affordable prices has enticed a strong customer base. The challenging retail environment over the past five years has seen many large sports retailers fall into administration leaving SPD in a dominant position in the UK.

The growth opportunities for SPD have expanded into new segments over recent years driving the share price higher. Having the diverse growth opportunities available should facilitate a sustained period of high growth, which I have factored into the company's valuation below.

The core of the business lies within the brand range which generates revenue from both wholesale and licensing revenue. This is an area which we should see continued expansion as SPD grows throughout Europe. Acquisitions in 2013 include Firetrap (all associated assets were bought from administrators), Vandanel Premier, a soccer clothing brand, and Waterline, a wholesale fishing business. More recently, during FY2014, SPD has acquired a majority stake in two leading sporting retailers in Austria and the Baltic region.

Licensing offers the strongest growth opportunities going forward given the attractive margins, and during FY2013, revenues rose 12% (long term average CAGR ~11%) to £30.7m after signing 87 new agreements across the brand portfolio. Long term drivers for growth look to come from Asia and the Americas given the tougher environment in the UK and Europe.

Retail Portfolio

The diverse range of brands and stores put SPD in a great place to maintain its high growth rate. Despite the strong penetration across the UK, retail sales and store growth still looks attractive from this market. While I see the UK continuing to offer upside, other areas of the business offer a more compelling growth story.
